When I run MUGEN a message pops up telling me:
The NTVDM CPU has encountered an illegal instruction.
And forces me to close it down. I've looked for a solution to this problem everywhere, but have been fruitless.
If anyone knows wtf happen? Then your help would be greatly appreciated.
Thanks.

I did a little search in Internet.
Ntvdm is a program that allow you to run a 16bit application in a 32bit windows OS (ex. NT, Vista).
Probably you have to configure better the support for 16bit, but I am not able to help you becouse I didn't never had directly this problem. And I am not an expert about how to config a PIF file.
So, if you have no idea how to solve, I suggest you to change the Exe.
However it seems to me a little strange. Are you sure you downloaded WINMUGEN and not Dosmugen? (to find winmugen go to RandomSelect).
If the problem is related to Winmugen I can suggest one of those chances.
If you have also a linux distro try to download the Linux version of Mugen (you can dowload it also from here) and play under linux.
If you don't have linux you have to hope that your Pc is recent and support PixelShader 2.0 or better. In that case you can think to use ShugenDo (but you have to create xml for every char you use).
